BL3 is designed to be used by beginners who are using DOS or Windows and have pkunzip or a Windows zip program but no way to unzip .bz files.

About the size: bzip2 would compress better so more things could be
included in those 2 floppies. eepro100/e100 is quite common.

There is also http://rzip.samba.org which compresses even better.

What would it require to change to different compression method?

You're unlikely to gain much space by switching compression methods.
BL3 is already very small, and the typical advantage other methods
have over gzip is minimal to none. If you really are worried about
size, it is probably easier with another (GNU/)Linux distribution.

Good luck.
