This code works from a Windows box using a system DSN odbc connection, so I presume the connections must be behaving differently.

You have to launch isql/php from same session where you issue the commands.
Or using php you could include environment setting using php like

<?php
putenv("TDSDUMP=/tmp/freetds.log");
?> 

(remember to remove it in production environments :) )
